Japan Considers Letting Banks Hold Bitcoin and Crypto

Japan, a nation which has historically been cautious in the way it oversees finance, is on the verge of a regulatory shift in what the banking sector can do with digital assets. The Financial Services Agency (FSA), which is the country’s primary financial regulator, has begun discussion of a potential future where banks may be allowed to purchase and hold cryptocurrencies such as Bitcoin for investment purposes. This shift indicates a rational and forward-thinking approach which seeks to harmonize the clouds of innovation in the digital finance landscape with the current practices of banks. The goal being to innovate and have a solid base with stability and safety.

The Regulatory Roadblock to Date

The updated FSA regulations from 2020 have basically ruled out banks from holding crypto assets for investment purposes due to the legitimate concern of price volatility of digital assets. Regulators expressed the concern that sharp and unanticipated price declines could result in significant losses to a bank’s liquidity and threaten the overall financial system. Although cryptocurrency trading is legal in Japan, banks have still been prohibited from making institutional investment – to prudently protect depositors and preserve the system’s credibility.

Crafting a New Risk Management Framework

At the center of the proposed regulatory changes is the development of a new and enhanced risk management framework. The FSA and the Financial System Council, an advisory committee of the Prime Minister, will discuss how banks can manage risks responsibly with respect to specific exposure to cryptocurrencies. This isn’t free-for-all handling; it’s introducing controls and safeguards. The working committee is going to discuss how cryptocurrencies are classified as investments and when those cryptocurrency investments might financially affect a bank and the risk management system necessary to effectively prevent volatility risk. The end goal is to be able to allow banks to diversify their portfolios with digital asset investments similar to equities and bond allocations, but under rules that would require continuous safe and sound operations.

Why Banks are Eager to Step In

Involving banking groups directly in the crypto market is viewed as a vehicle for providing more safety and reliability in an environment that is often viewed as precarious. The FSA is also considering allowing banking groups to be registered as licensed “crypto asset exchange service providers”. This means reputable firms would be able to offer crypto trading and custody services, which potentially would be a game-changer for retail customers.

The rationale is rather straightforward: when trust is established when regulated banks enter the arena, they bring with them infrastructure, compliance and of course their reputation. This would lead to a much safer, more transparent place to invest for the average individual customer, which certainly helps solidify the integrity concerns that the crypto market has been experiencing.

Aligning Crypto with Traditional Finance

This regulatory shift serves to indicate Japanese policymakers are actively supporting a broader global effort to adopt digital assets into the ecosystem of regulated traditional finance. By beginning to regulate cryptocurrencies as more akin to equivalently associated financial products (e.g. potential application of FIEA), Japan is seeking to introduce an established framework of rules that are sharp and effective. In particular, policymaking may directly increase investor protection measures and implementation of rules for healthy market behaviors, like avoiding insider trading, that are already priorities of the Securities and Exchange Surveillance Commission. This regimen of rules and policies is also expected to increase the possibility of institutional and venture capital CVC investments – accelerating the growth of Japan’s currently flourishing crypto market.

Setting a Global Precedent

Japan has always led the charge on crypto regulations, appointing Bitcoin as some form of legal property in its Payment Services Act back in 2017. Should these proposed changes be legislated, it would be one of the broadest endorsements of institutional investing in crypto to come from a major global economy. With this forward-looking behavior, Japan could create a prime example for other countries—especially in Asia—that are still trying to figure out how to regulate digital assets while preserving innovation. This is an indication that blanket prohibitions are giving way to a smart, risk-aware style of inclusion, which shows that the era of full institutional crypto acceptance cannot be far behind.
