Each successful digital asset is supported by a tokenomic structure, which consists of a comprehensive economic model that defines the creation, distribution, usage, and management of a cryptocurrency token over time. Tokenomics defines a token in relation to its ability to generate scarcity, utility, sustainable value, and marketability.

If you are investing in Bitcoin, Ethereum, or any other blockchain project, understanding how the underlying economics of each token affects your investment is very important. When a token has weak economic design, it will have difficulty retaining value; conversely, a strong economic design will enhance adoption of the token and strengthen its surrounding ecosystem and reward long-term holders of the token. In this paper, we will define tokenomics simply and show you how important it is to the overall growth of the traditional crypto markets.

What Is Tokenomics?

The economic structure behind a cryptocurrency token is referred to as “tokenomics”. Tokenomics contains every detail that pertains to the supply and demand, how the tokens are to be used, what types of incentives are employed to encourage usage, how many tokens are required, and how the tokens will be distributed across the ecosystem of the blockchain. In this understanding, tokenomics serves as the financial roadmap for a cryptocurrency project just as a country’s economy will depend on aspects such as inflation, the supply of money and the fiscal policies in place, the success of any crypto project will be influenced by the manner in which the tokens that it uses are managed. Well designed tokenomics will create an equitable environment for all parties involved, including users, investors, developers and validators; therefore they will have an equal incentive to assist in growing the network through their activities.

Why Tokenomics Matters

Price charts are what most investors base their research on, but it’s usually the study of tokenomics that provides the best view into the future prospects of any particular token by looking into the fundamental principles surrounding the token. Generally speaking, a token with strong fundamentals will likely withstand significant fluctuations in the marketplace better than a token that has little to no fundamentals and only holds its current price due to speculators.

Tokenomics that are created well will increase demand for the token, reduce the amount of token inflation that takes place, reward users of the ecosystem, and create a healthy balance of supply and demand. Conversely, poorly designed tokenomics will lead to sharp declines in the price of the token over a short period of time, increased selling pressure for the token at or around the price point of inflation, or ultimately a loss of confidence by investors.

In addition, being able to identify tokenomics will assist investors in differentiating between projects that have true value versus projects that are simply taking advantage of temporary market excitement.

Token Supply: The Foundation of Tokenomics

A major consideration in tokenomics is how to structure the supply for each cryptocurrency as this will ultimately dictate their value through their respective supply models & scarcity.

The maximum supply indicates the total number of tokens which will ever exist for a particular coin; Bitcoin has a maximum supply of 21 million coins and thus it will be perceived as having scarcity. The total supply is equal to the actual count of coins that have already been created, minus those that have been destroyed forever from existence. The circulating supply is equal to the number of coins which are currently active and available for trading.

Circulating supply will greatly influence price fluctuations in cryptocurrency markets and one of the key metrics that investors focus on when trading is the circulating supply.

Limited supply projects generally create supply constraints resulting in a scarcity of that token. Unlimited supply projects can be subject to inflationary pressures as there may not be sufficient market demand on an ongoing basis to absorb all new issuance of tokens in these scenarios.

Token Distribution and Allocation

The way tokens get distributed will greatly affect the success of a project in the long run.

There are many different ways that projects will allocate the tokens to various segments after the token launch, including to the development team, early investors, community rewards, ecosystem-builders, marketing and treasury reserves.

A fair distribution model will create trust among investors. Conversely, if a very large amount of tokens are held by either or both founders or venture capitalists, they could manipulate the price of those tokens or sell off large amounts of those tokens when the lock up has expired, resulting in risks to the investors.

For this reason, investors will frequently look at token allocation charts before making any decisions related to investments.

Utility: Giving the Token Real Value

Tokens with no practical utility as a form of cryptocurrency tend to lack long-term demand.

Token utility encompasses the functions of a token in a real-world context and how they function within that project’s ecosystem.Tokens can typically be used in several ways, including to pay transaction fees, gain access to certain features, participate in decentralized finance (DeFi) projects, obtain digital assets, vote on governance matters, and earn staking rewards.

The higher the utility of the token, the greater the natural demand for the token. Utility provides a way for users to keep using the token, rather than relying entirely on speculative buying by investors.

Projects that create many use cases for a token – through multiple forms of utility – are often able to establish themselves with a more robust and sustainable ecosystem as a result.

Inflation vs. Deflation in Crypto

The economics of Crypto Currency are comparable to traditional economies; both can be inflationary or deflationary. Continuously introducing electronic currency to the market through the use of a continuous influx of new coins being created through an inflationary model. This technique is used to provide incentive for validators, minters, or stakers who’ve helped secure blockchains. Although inflation promotes network participation, if demand were to remain constant while excessive amounts of tokens were created; it could cause many of the tokens to decrease in value over time.

Deflationary tokens utilize various methods to decrease their overall supply such as token burning (the act of permanently eliminating a token from circulation).Making supply less available is what can help keep the full amount of a token available for resale so that if the buyer’s interest remains constant or greater, the price of that token may increase.

There are some projects that employ both inflation and deflation in order to get long-term stability within their economy. 

Token Burning Explained

Burning tokens is a common way to reduce the total number of coins or tokens in circulation for various reasons (e.g., to reduce inflation, to make the token more scarce, to reward holders of the token who have held it for long periods, etc.). When you “burn” a token, you send it to an unspendable address on the blockchain, effectively making it impossible to ever be used again.

While many projects have some type of burning mechanism, just using a burning mechanism will not automatically increase the price of the token. The demand for the token in the market, how the token is being used and the level of adoption all play a role in pricing the token as well.

Staking and Incentive Mechanisms

Twenty-first-century blockchain ecosystems have a significant reliance on incentives from user participation for the overall success of the network. 

For example, staking provides users the ability to lock tokens in return for rewards and assist in securing the Proof of Stake (PoS) networks in which the staking occurs. By staking, users reduce the number of tokens actively circulating in the market. Thus, this will provide additional price stability and encourages longer-term holding of assets by stake holders. 

Other forms of incentives include liquidity mining, governance rewards, ecosystem grants, of referral programs. 

When properly designed, incentive mechanisms will attract users without incurring unsustainable inflationary effects or excessive selling pressure on the underlying token of the network.

Governance Tokens and Community Participation

Several blockchain initiatives offer governance tokens whereby the holder has a stake in voting for decisions made by the community on various issues such as protocol fiber-ups, how to spend from the project treasury, to adjusting their service fees, and developing their surrounding ecosystem.

Governance through decentralization helps take the decision-making process and spreads it throughout the entire community as opposed to giving one company full control over everything.

If projects possess active governance, they tend to have greater levels of community engagement and higher levels of transparency.

Vesting Schedules and Token Unlocks

Vesting is often an underrated aspect of tokenomic models.

Many early-stage contributors (investors, advisors & employees) do not have full access to their allocated tokens at the start. Rather, they receive access according to an agreed-upon vesting schedule over a set period of time, usually measured in months or years. This reduces the chance that a large amount of tokens will flood the market all at once and will also help provide longer-term alignment between the project team and its investors.

In addition to this, major token unlock events can create additional selling pressure in the market. As a result, many investors will keep track of the vesting schedule of the tokens they hold, in order to help predict any market volatility that might occur as a result.

How to Evaluate a Token’s Tokenomics

When considering investing in cryptocurrencies, there are a number of essential areas to check.You can understand how uncommon the item is if you begin at maximum as well as at circulating supply.

You can then see how the tokens are allocated to check the fairness of ownership. You can also examine whether there is real utility of the token, or if there are just speculative purchases.

Another factor to consider is how inflationary the tokens are, the staking rewards, governance mechanisms, vesting schedules and tokens that are unlocked in the near future. Finally, you need to check whether they have a sustainable long-term economic model rather than relying on the temporary incentives.

Normally, a good balance of all these factors translates to healthier tokenomics for a project.

Common Red Flags in Tokenomics

Many crypto projects do not have a sustainable economic model. There are many signs indicating that a project has issues such as an overwhelming amount of tokens being given to insiders; high rates of inflation; a token with no clear use; values paid for staking too far beyond what’s reasonable; low transparency; and a project that keeps changing how many tokens can be bought or sold on the exchange. Projects dependent exclusively on marketing will likely run into trouble as excitement dies down.

Before investing money into a project, always read its whitepaper to understand how the project is designed economically.

Conclusion

When investing in cryptocurrency, understanding tokenomics is crucial. This is because tokenomics dictates how your digital asset will operate, will grow, and will retain worth throughout time. Even though the market trend and how investors feel about the market will contribute to short-term price changes; strong tokenomics will give way to long-term viability.

Tokenomics includes more than just the quantity of tokens that will be available for purchasing.A significant part of determining the actual value of a cryptocurrency project is understanding how the tokens are distributed, used and inflated. By having a basic understanding of the token supply, how tokens are distributed, what their utility is, inflation of the tokens, ways to stake the tokens, governance structure of the token, and vesting timelines, investors will be able to better evaluate a cryptocurrency project’s opportunity. Tokenomics will be one of the very few areas in which the blockchain industry has been able to identify projects that will have long-term success vs those projects that will not achieve long-term success.
